Broadcom with a surprising announcement
Broadcom ($AVGO), which has been discussed here extensively and whose shares have been bought repeatedly, announced a stock buyback of up to $10 billion.
This is a significant move that says a lot about the company's management approach towards the market, itself, and investors.
After a decline of about 38% from its peak, as happened to many large stocks due to market volatility, Broadcom is sending a clear message here: they believe the stock is worth much more than its current trading price.
So what's actually happening here?
When a company announces its intention to buy its own shares, it reduces the number of tradable shares in the market. This leads to several positive effects:
Increase in earnings per share: If the company earns the same amount but distributes the profit over fewer shares, each share benefits from a larger slice of the pie. This improves the company's financial image externally.
Signal of confidence: This is a strong signal from management: if the company invests such a huge sum in buying its shares, it is likely confident that the stock is worth more than the current price, and this signals to investors that there is an opportunity here.
Psychological and marketing effect: The market likes confidence. Such a move “calms” the market, especially after sharp declines, and provides a sense of stability, even a kind of declaration that “this price is a floor for us”.
And so investors react accordingly: Yesterday the stock rose by 5% in regular trading. Today, after the announcement, it added another 6% in pre-market trading.
And this is only following the announcement of the buyback, even before the company actually executed the purchases.
